I had this bug when upgrading instant-contiki, which is an ubuntu-based appliance for VMWare.
I could log using the on-screen keyboard as described you described, but the later command-line to reconfigure the console revealed itself unsuccessful. I fixed the problem by login via ssh and re-install the VMWareTools. After rebooting, the keyboard worked fine.

You'd think VMWare would check this software for bugs.
Being unable to LOGIN is a BUG!

@Alfred - Glad to hear this fixed worked for you too.

@Kevin - Good to know. I am still not clear if this is a Ubuntu or VMWare issue but good to know VMWare is addressing it. Just for fun I installed Kubuntu 10.04 and ran into the same problem except there isn't a Universal Access setting on the login screen for Kubuntu so I wasn't able to access it. Thanks for the link.

Ubuntu 10.4 is not supported in Fusion 3.0.2 but it is in the Fusion 3.1 RC. I have 10.4 installed on the 3.1 RC and did not hit the keyboard bug.

So far 10.4 is running like a champ.
